The European Union’s AI Act – the world’s first comprehensive regulatory framework for AI – is now a reality, bringing strict compliance requirements and hefty penalties . Financial institutions face an imperative: align their AI systems with the EU AI Act or risk fines up to 7% of global turnover and irreparable reputation damage. Non-compliance could mean lawsuits, regulatory sanctions, or worse – loss of customer trust .

Unpacking the EU AI Act: Scope, Structure, and Timeline
Scope: The EU AI Act has a sweeping reach. It applies to both public and private entities inside or outside the EU whose AI systems are used in the EU or impact people in the EU . In practice, this means a bank or fintech anywhere in the world must comply if its AI-powered services touch EU customers or data subjects. Notably, certain domains are exempted – for example, AI developed purely for military purposes, and AI research prototypes are outside the Act’s scope . For the vast majority of banking applications, however, the Act’s provisions will apply. Compliance teams in global financial firms should treat the EU AI Act as a de facto international standard, given its extraterritorial effect and likely influence on other jurisdictions.
Structure and Risk-Based Approach: At its core, the EU AI Act adopts a risk-based regulatory structure . Instead of one-size-fits-all rules, obligations scale up based on the level of risk an AI system poses to human safety or fundamental rights. The Act defines four risk levels for AI systems: Unacceptable Risk, High Risk, Limited Risk, and Minimal Risk . Each category carries specific requirements or restrictions, as detailed in the next section. This tiered approach is deliberate – it ensures stringent oversight for AI uses that could cause serious harm (for example, a faulty AI decision denying someone credit or insurance), while imposing minimal burden on benign uses (like AI for basic data analysis or customer service FAQs).
The EU AI Act’s provisions can be broadly divided into a few pillars:
- Prohibited AI Practices (Unacceptable Risk) – AI systems that are deemed to threaten safety or fundamental rights to such an extent that they are banned outright. These include AI for social scoring of individuals by governments or companies, systems that manipulate human behaviour through subliminal techniques, exploit vulnerable groups, or enable real-time biometric surveillance in public spaces (with narrow exceptions for law enforcement) . For example, a hypothetical AI system that invisibly nudges consumers into risky financial decisions or a surveillance AI that indiscriminately tracks people would fall in this forbidden category.
- High-Risk AI Systems – AI applications that are not outright banned but pose significant risk to health, safety, or fundamental rights. These are subject to the strictest compliance requirements (detailed later) including conformity assessments, documentation, and oversight . The Act provides criteria and an Annex (Annex III) listing various high-risk use-cases. Many relevant to finance – for instance, AI systems for credit scoring and creditworthiness assessment are explicitly classified as high-risk . Other examples include AI in recruitment (hiring decisions), biometric identification, and those used in essential public services . In essence, if an AI system can heavily influence someone’s livelihood, opportunities, or rights (such as approving a loan or detecting fraud with legal implications), it likely falls under high-risk.

- Limited Risk (Transparency Obligations) – AI systems that interact with humans or generate content have limited requirements focused on transparency . These are not as tightly regulated as high-risk systems, but providers must inform users that they are interacting with an AI or that content is AI-generated. For example, a bank deploying an AI chatbot or virtual assistant must clearly label it as AI-driven (so customers know they are not chatting with a human) . Similarly, if generative AI is used to create synthetic voice or video (say, for marketing), the AI-generated nature should be disclosed. This category mitigates the risk of deception; the aim is to ensure people know when AI is at play and can make informed choices (or seek human assistance if needed).
- Minimal or Low Risk – All other AI systems not covered above. The vast majority of AI applications (data analytics tools, minor process automations, etc.) are deemed low risk and thus carry no mandatory requirements under the Act . The EU encourages voluntary codes of conduct for such systems , promoting best practices like ethics guidelines, but there are no legal hoops to jump through. Financial institutions should not become complacent here, however; even if an AI tool is “minimal risk” under the Act, it may still warrant internal oversight (for quality or security reasons). Nonetheless, this category means the Act does not intend to stifle low-risk innovation with red tape.
Enforcement Timeline: The EU AI Act is being rolled out in phases, giving organisations a window to prepare . Compliance deadlines are staggered based on the risk category and the type of requirement:
- August 2024 – The AI Act officially entered into force on August 1, 2024 . From this date, the clock started on the countdown to various compliance obligations. Importantly, the entry into force set up the legal basis for EU and Member State authorities to establish governance structures (like the European AI Office and national supervisory authorities) that will oversee enforcement.
- February 2, 2025 – Just six months later, the first set of provisions kicked in. As of February 2025, all Unacceptable Risk AI practices are prohibited by law . In other words, any bank or company employing AI in a banned manner (e.g., a system covertly manipulating customer behaviour or a discriminatory social scoring tool) must have ceased those activities by this date. Additionally, the Act introduced an emphasis on “AI literacy” at this stage . Firms are expected to promote AI awareness and training internally, ensuring employees understand AI risks and ethical use. Many organisations have responded by conducting AI audits to identify any forbidden AI use and launching internal training programs to boost AI literacy . This early deadline underlines the urgency – regulators did not wait long to enforce core ethical principles.
- August 2, 2025 – One year after entry into force, rules for General-Purpose AI (GPAI) models take effect, along with requirements to bolster AI governance structures . This date is crucial for providers of large AI models (often called foundation models) that are broadly applicable, such as large language models. From August 2025, any company providing general-purpose AI models in the EU market must comply with new transparency and risk mitigation obligations (discussed in detail in the next section) . For instance, a tech firm offering a GPT-style model in Europe will need to document technical details, publish summaries of training data, and ensure measures for copyright compliance . August 2025 is also a milestone for organisational readiness: by this time, enterprises using AI are expected to have foundational governance frameworks in place. The Act pushes organisations to establish internal AI oversight structures – e.g., appointing an AI compliance officer and formalising AI risk management processes .

- August 2, 2026 – This marks the deadline for full compliance with requirements for High-Risk AI systems . By August 2026, any AI system classified as high-risk that a financial institution deploys must meet all the Act’s mandates – including being audited or assessed for conformity, registered in the EU database (if required), and operated with proper risk controls, transparency, and human oversight. In practical terms, for banks this means systems like AI-driven credit decision engines, fraud detection systems with potential rights impact, or AI used in hiring/promotions should be brought into complete compliance by this date. Recognising the heavy lift, regulators gave a two-year runway – but that is a tight timeline given the depth of changes needed in processes and technology. By mid-2026, banks should have identified all high-risk AI applications and retrofitted or redesigned them per the Act’s standards . Regulators also expect that by this point, firms will have designated responsible AI risk teams and implemented AI governance mechanisms to detect and prevent compliance breaches .
- August 2027 – The final set of provisions (including any remaining specific requirements such as possibly certain additional transparency duties under Article 6(1)) become effective by August 2027 . By this time, the entire AI Act framework is fully operational. Notably, the Act’s penalty regime will be in full swing – meaning regulators can levy fines for any non-compliance with high-risk or transparency obligations (earlier, some penalty provisions were staggered). Essentially, 2027 is “steady state” – from then on, all AI systems in scope must consistently adhere to the law. Financial institutions should view this as the horizon by which their AI governance should be mature and well-integrated into business-as-usual operations.
Throughout this timeline, the EU is also standing up the infrastructure to support the Act: for example, expect by 2025–2026 the establishment of the EU AI Office (to coordinate enforcement and guidance), national competent authorities in each Member State, and the launch of European AI sandboxes to foster compliant innovation . These developments will offer banks channels to seek clarification or even test AI solutions in a controlled regulatory environment by 2026.
Penalties and Enforcement: The EU AI Act comes with teeth. Depending on the violation, fines can reach staggering levels:
- Up to €35 million or 7% of global annual turnover (whichever is higher) for the most serious breaches, such as violating the bans on unacceptable AI practices . This is comparable to, or even higher than, GDPR fines and is a clear signal that AI misuse will not be taken lightly.
- Up to €15 million or 3% of global turnover for non-compliance with requirements for high-risk AI systems – for instance, deploying a high-risk AI without proper conformity assessment or required safeguards.
- Up to €7.5 million or 1.5% of turnover for infringements of transparency obligations (e.g., failing to inform users they are interacting with an AI) .

Such penalties underscore why senior executives must treat AI compliance as a top risk management priority. Beyond fines, there is also the risk of forced withdrawal of AI systems from the market and civil liability implications. Financial institutions are no strangers to compliance burdens (thanks to regimes like GDPR, PSD2, AML/KYC regulations), but the AI Act’s scale and direct focus on AI represent new terrain. Early preparation is paramount – waiting until 2026 or 2027 is not an option. By then, regulators expect full compliance; the heavy lifting must occur now, during this grace period. Risk Classification: From Unacceptable to Minimal Risk AI
To comply with the EU AI Act, organisations must first understand how their AI systems are classified by risk level. The Act establishes four tiers of risk, each with distinct implications:
- Unacceptable Risk – Prohibited AI Practices: These are AI uses that the EU considers intolerable due to their threat to safety, livelihoods or rights. They are banned outright – no usage is allowed in the EU. Examples include:
- AI that deploys subliminal techniques or manipulative tactics to substantially influence a person’s behaviour in a way that could cause harm. In finance, an example would be an AI advisor that subtly manipulates vulnerable consumers into making certain investment decisions for the company’s benefit – this kind of covert influence crosses ethical lines and is not permitted.
- Social scoring systems that judge individuals’ trustworthiness or worth based on personal data or behaviour (especially by governments) . A private-sector analog would be an AI system that aggregates customers’ social media, purchasing, and lifestyle data into a “social credit score” to decide loan eligibility – this would likely be deemed an impermissible practice in the EU context.
- Biometric identification and surveillance in public spaces in real-time . In other words, AI systems that perform continuous facial recognition of people in public (for law enforcement or otherwise) are generally forbidden, with only very narrow public security exceptions. A bank might not directly engage in this, but it could intersect (for instance, if a bank cooperated with authorities using such tech, extreme caution is needed).
- Biometric categorisation by sensitive traits – e.g., AI that classifies people by race, gender, religion from biometric data . Systems that profile or segment customers by sensitive attributes without consent could fall afoul of this prohibition.
- High Risk – Highly Regulated AI Systems: High-risk AI is the heart of the Act’s compliance regime. These are AI systems deemed to have significant potential to harm health, safety, or fundamental rights of individuals, thus subject to extensive requirements (detailed in the next section). Two major criteria define a high-risk system :
- The AI is intended to be used as a safety component in regulated products (like machinery, medical devices, automobiles, etc.) – less relevant for banking, but an example is AI controlling a self-driving car (safety-critical).
- The AI is an application explicitly listed in Annex III of the Act, covering sensitive areas of decision-making . Many of these listed areas directly concern financial services or related functions. For instance:
- Credit and Loan Eligibility: AI systems used to evaluate creditworthiness or make lending decisions are high-risk . A machine-learning model determining whether a customer is approved for a mortgage or credit card must comply with high-risk obligations due to the impact on the person’s livelihood and the possibility of bias or error affecting fairness.
- Financial Services Essential for Life Opportunities: This includes not just credit scoring but also insurances, underwriting, or any AI that could gate access to important financial resources. Denying a loan or insurance because of a flawed AI could severely affect an individual, hence the high-risk designation.
- Employment and HR: If a bank uses AI for hiring, promotions, or workforce management (say, an algorithm to screen CVs or rate employee performance), that AI is high-risk . It can significantly affect someone’s career, so the Act brings it under strict control.
- Education and Professional Training: AI that scores exams or credentials could be high-risk – indirectly relevant if, for instance, a financial certification program used AI to grade candidates.
- Biometric Identification: Outside of security uses, even a customer identification AI (like facial recognition for account access) might be high-risk if it could compromise rights or be prone to bias.
- Law Enforcement and Legal: AI for law enforcement or judicial decisions is high-risk. In finance, consider anti-money laundering (AML) AI systems: if a bank’s AI flags transactions or individuals as suspicious (potentially leading to investigations or account freezes), it might intersect with law enforcement. While AML AI isn’t explicitly listed, any AI assisting police or authorities (like fraud detection passed to law enforcement) could be treated as high-risk.
- Limited Risk – AI with Transparency Requirements: In the middle of the spectrum lies “limited risk” AI. These are not high enough risk to need full regulation, but the Act imposes some transparency obligations to mitigate potential misuse. Common cases:
- AI systems that interact directly with humans in a conversational or interactive manner (e.g., chatbots, virtual assistants, AI customer service agents). The Act requires that users be clearly informed they are interacting with an AI, not a human . For instance, a bank’s customer-facing chatbot should introduce itself as a virtual assistant. This transparency allows users to adjust their expectations and seek a human agent if needed.
- AI that generates content indistinguishable from human-created content, such as deepfakes or synthetic media. If a financial firm used AI to generate a realistic video of a person or a voice message (perhaps for marketing or training), it must disclose that the content is AI-generated to avoid deception .
- Emotion recognition or biometric categorisation AI (non-real-time) may also fall under transparency rules if not outright banned – for example, AI that gauges customer sentiment from facial expressions might require disclosing that analysis to the individual.
- Minimal Risk – Most AI Systems: This category encompasses all AI systems not covered by the above. For such AI, the EU AI Act does not impose mandatory requirements. This would include internal analytics tools, AI for market predictions (that doesn’t directly affect individuals), workflow automations, and countless other low-impact use cases. The Act essentially leaves these unregulated, apart from general existing laws (like data protection). However, the Act encourages voluntary codes of conduct for providers of non-high-risk AI . This means industry bodies or companies can develop ethical guidelines and best practices to ensure even minimal risk AI is developed responsibly (covering aspects like sustainability, fairness, etc., on a voluntary basis). In finance, firms often have internal model risk management frameworks that apply to all models, not just high-risk ones – those frameworks will continue to be valuable. While no new law applies to minimal risk AI, instituting consistent internal standards for AI development can raise overall quality and trustworthiness of AI outputs.
Why this classification matters: Determining which category an AI system falls into is the first critical step in compliance. The classification drives everything that follows – how you design, document, and deploy the system. For example, a generative AI tool used in marketing (limited risk) might just need a transparency blurb added, whereas an AI used to approve loans (high-risk) would trigger an extensive project of risk controls and paperwork before it can be put into use. Misclassifying a high-risk system as low-risk could lead to severe non-compliance, so financial institutions should adopt a careful screening process for all AI initiatives. In practice, this means creating an internal inventory of AI use cases and mapping them to the Act’s risk categories . The risk tier must then be documented and kept updated if the system’s use changes.
The EU AI Act’s risk hierarchy provides a structured way to prioritise compliance efforts. Banks and financial firms, often using a wide range of AI from back-office automation to customer-facing algorithms, will likely find they have AI systems in multiple categories. The remainder of this paper focuses especially on high-risk AI systems (the most demanding category) and the emerging requirements around general-purpose AI – as these areas pose the biggest practical challenges and are the most relevant for cutting-edge AI such as LLMs used in finance.
Requirements for High-Risk and General-Purpose AI Systems
High-risk AI systems and general-purpose AI models face the most stringent requirements under the EU AI Act. These requirements translate the principles of trustworthy AI into concrete obligations. Below, we detail what is expected for high-risk AI systems, and then address the obligations specific to general-purpose AI (foundation models), which are a novel aspect of the Act reflecting the rise of LLMs and similar technologies.
Obligations for High-Risk AI Systems
If an AI system is classified as high-risk, the EU AI Act mandates a comprehensive set of controls and procedures to ensure the system is safe, fair, and transparent throughout its lifecycle. Key obligations include:
- Robust Risk Management System: Providers (developers) of high-risk AI must implement a continuous risk management process . This involves identifying and evaluating known and foreseeable risks of the AI (e.g., risk of bias, error, cybersecurity vulnerabilities), and taking steps to mitigate them. Crucially, this isn’t a one-time assessment; it must be iterative and updated as the AI is used and as new risks emerge. For a bank deploying, say, an AI loan approval system, this means performing an initial risk assessment (e.g., could the model discriminate against certain groups? what if the model is wrong – how bad could the impact be?) and then continuously monitoring outcomes to catch unexpected issues. The Act expects organisations to maintain risk management documentation – essentially a living document recording identified risks, mitigation measures, and the effectiveness of those measures over time.
- High-Quality Training Data and Data Governance: The quality of data is central to the Act. High-risk AI systems must be developed with training, validation, and testing datasets that meet standards for relevance, representativeness, accuracy, and absence of bias . In practical terms, before deploying a model, a financial institution should verify that the data used to train it does not systematically disadvantage protected groups (avoiding unlawful discrimination in credit decisions, for example). Data governance measures should be in place: data sources documented, data preprocessing steps recorded, and any personal data usage compliant with privacy laws. The Act also requires that data sets are sufficiently statistically representative to minimise bias – a challenging requirement that may necessitate involvement of data scientists and fairness experts. Additionally, outcomes of the AI should be monitored for bias or error rates, feeding back into model improvements. This focus on data means banks might need to augment or cleanse historical data before using it for AI, to align with these expectations.
- Technical Documentation: Providers of high-risk AI must prepare extensive technical documentation before the system is put on the market or into service . This documentation should include:
- A detailed description of the system’s purpose and how it works (its architecture and algorithms).
- The data requirements and how data was obtained and processed.
- The measures taken to ensure compliance (covering risk management, data governance, etc.).
- Performance metrics of the AI (accuracy, error rates, robustness tests).
- The intended geographic market and user instructions.
- Limitations of the system – under what conditions it might fail or produce less reliable results.
- Logging capabilities and how the logs can be used for traceability.
- Transparency and User Information: The Act obligates that for high-risk AI systems, users (the operators or those affected, depending on context) are provided with clear information about the system’s capabilities and limitations . In a finance context, if an internal bank employee uses a high-risk AI tool (e.g., an AI that suggests whether to grant a loan), that employee should have documentation or training that makes the AI’s functioning clear: what factors it considers, how reliable it is, and how to interpret its outputs. If the high-risk AI has external end-users (less common in finance, but for example a fintech app that directly gives credit decisions to consumers), those users may need to be informed that an AI is being used and given appropriate information about their rights (such as the right to human review under other laws like GDPR’s automated decision provisions). The transparency requirement ties into explainability – high-risk AI should be able to provide an explanation for its decisions that is understandable to a human. For complex ML models, achieving explainability is challenging but techniques like feature importance analysis or example-based explanations can help. In short, a bank can’t hide behind a “black box” for high-stakes decisions – there must be an effort to open that box and communicate about it.
- Human Oversight: No high-risk AI system is allowed to operate on “autopilot” without appropriate human control or oversight mechanisms . The design of the AI should incorporate ways for humans to intervene or monitor its operation. For instance, a high-risk AI could have built-in checkpoints where a human needs to approve a recommendation before action (common in credit or compliance decisions). Alternatively, it might be monitored by staff who can override or shut it down if it malfunctions. For financial firms, the appropriate mode will depend on the use case, but regulators will want to see that somebody is accountable and empowered to control the AI. This could translate into internal policies like “Any AI-driven credit denial must be reviewed by a credit officer before finalising” or requiring compliance sign-off if an AI flags a transaction as fraud before closing an account. Effective human oversight reduces the risk of unchecked AI errors causing harm and is a safety net mandated by the law.
- Accuracy, Robustness, and Cybersecurity: The EU AI Act requires that high-risk AI systems meet standards of accuracy, robustness, and resilience to attacks. They should be designed to minimise errors or inconsistencies, and to withstand attempts to tamper with them or feed them malicious data. For example, an AI fraud detection system should be tested for false positives/negatives and tuned to an acceptable error rate. It should also be secure against adversarial inputs (like someone trying to fool the model with specially crafted transactions). The system’s performance must remain at an appropriate level throughout its lifecycle – meaning monitoring and maintenance are needed to ensure accuracy doesn’t degrade over time. In highly dynamic fields like finance, models can “drift” as fraud patterns change or consumer behaviour evolves. The Act essentially requires organisations to keep their high-risk AI under a quality management system: monitoring performance, recalibrating or retraining as needed, and patching any vulnerabilities discovered. Additionally, any critical failure or incident (where the AI behaves in a way that could harm people or their rights) should trigger a review and remediation process, including potentially notifying authorities (the Act introduces an obligation to report serious incidents and malfunctioning of high-risk AI to regulators).

- Conformity Assessment and CE Marking: Borrowing from product safety regimes, the Act mandates that high-risk AI systems undergo a conformity assessment before deployment. This is akin to a certification process checking that the AI system complies with the Act’s requirements. In many cases, this assessment can be done through internal control processes (self-assessment by the provider, following harmonised European standards once they are developed) . In some cases (especially if an AI system is self-learning and not static), an external notified body might be required to assess it – similar to how medical devices are certified by third parties. Successful assessment leads to an EU declaration of conformity and the AI system receiving a CE marking indicating it meets legal requirements. For a bank using a third-party AI solution, it will want to ensure the vendor has gone through this conformity assessment. If the bank develops the AI in-house, it will need to coordinate this process itself. While details are being ironed out (standards will be developed by CEN/CENELEC), compliance teams should anticipate building this into project timelines – it could add time and effort akin to a software audit.
- Registration in the EU Database: The Act will set up an EU-wide database of certain high-risk AI systems. Providers must register their high-risk AI in this database before deployment (this applies to stand-alone high-risk AI systems in particular) . The idea is to provide public transparency on what high-risk AI systems are in use. For example, if a company rolls out an AI credit scoring system, it might need to log it in this database with a description and conformity info. Financial institutions, especially those providing AI-driven services to consumers or other businesses, should be aware of this requirement and ensure timely registration once the system is ready and assessed.
- Post-Market Monitoring and Reporting: Compliance doesn’t stop at deployment. Providers and users of high-risk AI must conduct post-market monitoring – essentially observing the AI in real-world operation to ensure it continues to comply and doesn’t present new risks. The Act requires setting up a system to collect and analyse performance data and user feedback. If a serious incident or malfunction occurs (one that breaches laws or could cause harm), providers must report it to authorities within a tight timeframe . For instance, if an AI in a bank caused a significant financial error or showed systemic bias affecting customers, that might need to be reported. This aligns with practices in other domains (like medical device recalls or pharmacovigilance in pharma). Banks will need incident response plans specifically for AI issues – including how to investigate and remediate problems quickly and how to escalate to regulators when needed.
For financial services firms, many of these obligations resonate with existing risk management and compliance principles. Banks are accustomed to documenting models (thanks to model risk management guidance from regulators), ensuring data quality (due to Basel risk data aggregation principles), maintaining security, etc. However, the EU AI Act formalises and intensifies these requirements for AI. The Act also brings in domains not historically covered by financial regulation (like explainability of algorithms or explicit bias testing) as legal requirements. Therefore, achieving compliance will likely require cross-functional efforts – IT, data science, compliance, legal, risk – to implement new governance processes, update development lifecycles, and possibly invest in new tools (we will discuss solutions like Altrum AI’s platform that can facilitate this).
It’s worth noting that users of high-risk AI systems (deployers), such as a bank using an AI model (even if procured from a vendor), have obligations too. Users must use the system as intended, monitor its operation, keep logs, and report incidents. They should not use the AI for purposes outside the scope of what was assessed. In summary, high-risk AI demands a lifecycle of diligence: design with care, deploy with control, and operate with vigilance.
Requirements for General-Purpose AI Models (Foundation Models)
